That is my understanding, too.
We went through this question a couple years ago and, yes, that's
illegal. The correct way to nest is like this:
* Item
** Subitem
<ul>
<li>
Item
<ul>
<li>Subitem</li>
</ul>
</li>
</ul>
Obviously this isn't very forgiving to skipping levels.
